Amadeo Alentorn, Head of Systematic Equities, describes the team’s market neutral investment philosophy and how it is applied in GEARx to Nondini Chakrabarti, MEA Relationship Director, Global Institutional.

Hello and welcome. My name is Nondini Chakrabarti. I'm a relationship director here at Jupiter Asset Management. I'm delighted to be joined today by Amadeo Alentorn, who is the head of the Systematic Equities team.

We've recently hit a notable milestone: the one-year anniversary of the launch of the GEARx strategy at Jupiter. This is an evolution of the Systematic team's long-standing expertise in managing market-neutral equity strategies.

Today, Amadeo and I are going to look at the year that was for GEARx. We will talk about how the strategy navigated what was a fairly tricky period over the last year. We'll discuss some of the observations that Amadeo and the team have made since the GEARx launch. Looking forward, we'll also discuss what he and the team are thinking about as GEARx enters its second year.

Why don't we start with the market backdrop? Any way you slice it, and by any measure, there were a lot of macroeconomic events and a lot of rotation into different sectors, regions and styles. Could you talk a little about how the GEARx strategy navigated this tricky period?

Yes, absolutely. The last 12 months have been a highly rotational environment in markets. It has been a great period in which to showcase how the GEARx strategy has been able to deliver returns in line with its long-term return objective of cash plus 10, with well-managed volatility of around 10% and, crucially, low correlation with equity markets.

Perfect, thank you. Taking that a little deeper, how did the model behave during this period over the last 12 months?

As part of our systematic process, one of the things our models do every morning is conduct top-down modelling of the temperature of the market, the market environment and which of our alpha signals are expected to work better in the current environment.

As we can see in this animation, there has been a lot of dynamism in that temperature reading over the last 12 months. When we launched the strategy about 12 months ago, markets were very optimistic but had very high levels of uncertainty, with the reading sitting in the lower-right-hand corner.

Earlier this year, as the conflict in the Middle East evolved, the more neutral market reaction to those geopolitical events shifted the positioning of the market environment towards the bottom-middle. More recently, on the back of ceasefire negotiations and greater optimism, it has moved back into that highly optimistic but uncertain environment.

There has been a lot of movement over the last 12 months. It has been a great period in which to show how this dynamic approach to selecting different alpha strategies has played out very well.

Great, that's really interesting. Thank you. Turning to the results, how would you characterise GEARx's first year of performance, and what were some of the drivers that led to those outcomes?

During its first year, the GEARx strategy delivered net returns of 14.5%. As I was saying, that is pretty much in line with the long-term expected return of cash plus 10. From a return perspective, even though one year is quite a short period, it is encouraging that performance has aligned with that long-term return objective.

From a volatility perspective, we have seen pockets of the equity market, as well as parts of the hedge fund landscape, suffer very sharp shocks. Delivering a volatility level of around 10% has therefore also been a key part of the strategy's success.

Diversification has been another important element of the GEARx strategy. First, it is a global strategy, with our model analysing 7,000 stocks globally every morning. The US is clearly part of the mix, but compared with some of our US peers in the hedge fund space, we have much greater diversification across Europe, Asia and emerging markets. We are therefore not relying so heavily on the US as a source of returns.

It has also been interesting to see the diversification across sectors and industries. While there has been positive alpha generation from technology, and technology continues to be an interesting part of the market for long-short investing, particularly when picking winners and losers from the AI race, we have also seen interesting alpha generated from sectors such as financials, healthcare and consumer companies.

We are diversifying that long-short exposure across every dimension that our models can identify, including regions, sectors, industries and styles of investing.

I'm sure that, over the last little while, you've had many interesting conversations with GEARx investors. What feedback have you heard from them?

One consistent point of feedback from hedge fund investors concerns the highly crowded nature of the short-end systematic and quantitative landscape. Typically, the one-to-10-day investment horizon has been very crowded, and we have seen some negative outcomes in the hedge fund industry, including last summer, early this year in January and even in May.

The GEARx strategy is specifically designed to offer diversification from short-term hedge fund strategies. Although we trade every day, we hold stocks for an average of three months.

That slightly longer investment horizon is one reason why the returns of the GEARx strategy have been largely uncorrelated with other parts of the quantitative and systematic landscape. Investors in our strategy have found it interesting to see that play out over the last 12 months.

Great, perfect. Looking ahead, what are you and the team thinking about that perhaps isn't being discussed in the market headlines?

When it comes to the work my team does to evolve the investment process, it is not so much about reacting to, or trying to make sense of, all the noise coming from daily market news flow. Instead, we focus on developing new alpha signals.

In partnership with 15 different universities, we are working on a range of projects covering different disciplines. Over the last 20 years, this work has helped us advance our alpha model and improve the consistency of returns that we can generate from the factor families we deploy dynamically.

We are incorporating more data sets and improving the efficacy of existing components. All of this is designed to help us continue delivering uncorrelated returns, not only relative to markets but also relative to other participants in the systematic and quantitative landscape.

In uncertain times, it is important for investors to be well diversified. The Jupiter systematic investment process has been built with diversification at its core.

It is data-led, rather than opinion-led. The systematic equities team applies a scientific methodology to testing hypotheses and works closely with Jupiter’s data science team.

The systematic equities team uses a disciplined, rigorous approach, seeking to fine tune and iteratively improve the investment process over time. The team has extensive connections with leading academics, which enhances their research process.

A three-stage process

Stock selection

Addressing a large opportunity set of about 7,000 stocks, the investment process applies a rigorous implementation of investment insights. Every day, it analyses those stocks using five tried-and-trusted stock selection criteria. 

Dynamic weighting scheme

A dynamic weighting scheme is applied to the five stock selection criteria, based on expected payoffs in the current market environment. 

Portfolio construction

Efficient, constrained, and risk-controlled portfolio construction is undertaken. This includes in-built volatility control and downside risk mitigation. Correlation management further controls risk. 


Five stock selection criteria

The team has a unique approach to stock selection. The investment process includes five stock selection criteria. These are not generic factors: each of the five criteria is proprietary, based on years of research. The team works hard to ensure that each of the five criteria is independent from the others, as this increases diversification and reduces risk.

Dynamic Valuation

Identifies shares with attractive valuations. This proprietary criterion incorporates quality to reduce the downside risk of value investing.

Sustainable Growth

Strong but stable growth characteristics. Avoidance of companies with unsustainable growth surges.

Company Management

Evidence of strong company management teams making good capital investment decisions.

Sentiment

Changes in analyst forecasts and textual analysis of company earnings transcripts contain useful information.

Price Action

Price-driven information to identify trends. Accounts for unintended biases in trends.


Continuous monitoring of the market environment

The five stock selection criteria are dynamically weighted, based on continuous observation of the market environment.

For example, by March 2022 market sentiment had become almost as pessimistic as it was when the COVID pandemic was declared in March 2020.

Dynamic weighting scheme

Based on observations of the market environment, the weightings to each of the stock selection criteria are adjusted. The strategy rotates between different investment styles.  This allows the strategy to better navigate environments where one particular investment style is out of favour. Different investment approaches work at different times across market cycles.

Fundamentals-driven price discovery can often be distorted by market sentiment and technical — and all are potential sources of returns. The dynamic strategy weighting adjusts exposure to strategies based on historical performance in similar environments.

Research by the team shows that dynamically weighting the five stock selection criteria may offer advantages over an equal-weighted proxy. 


Continuous enhancements

The team’s investment process was first implemented in early 2009 and is continuously refined. Recent enhancements are shown below. These enhancements follow extensive research undertaken by the team. Please contact us for more information about our research program.

· Directors’ Deals (Apr-2020): new component added to Company Management to extract information from directors’ trades in own company shares.

· ESG (Jun-2020): new component added to Company Management to incorporate both levels and changes in granular E, S and G metrics, while avoiding accidental style tilts.

· Management sentiment (Nov-2020): new component added to Analyst Sentiment to capture sentiment and quality signals from transcripts of management earnings calls.

· Fund Flows (Nov-2021): new component to extract information from fund flows into different types of equity funds.

· Reputational Risk (Dec–2022): Incorporate monitoring of ESG related reputational risk based on news items to identify stocks with returns being driven by non factor-based characteristics.

· Global Industry Fund Flow (Oct-2023): new signal to enhance global industry rotation component in Price Action to benefit from industry level equity fund flow.

· Patent data (Nov-2024): a new signal added to Company Management to measure the efficiency of a company’s innovation.

Market level

· Conditional Downside Risk (Sep-2019): improving the process of dynamic allocation between factors to include consideration of the conditional downside risk of factors in different types of market environment.

· Value Quality decoupling (Sep-2019): allowing more flexibility on the deployment of Value and Quality within Dynamic Valuation, to better navigate periods where both styles are out of favour.

· High conviction rotations (Mar-2021): better identification of relationships between market environment indicators and factor return expectations, allowing larger rotations where model has higher conviction.

Portfolio level

· Statistical risk model (Sep-2019): addition of second PCA-based risk model to bolster existing factor-based risk model framework. The new model helps to automatically identify and control transitory sources of risk without the need to pre-specify them.

· Revised constraints (Jan-2020): enhancements to how country, sector and industry effects are controlled at the factor design stage, as well as at the portfolio construction stage, with the aim of improving risk-adjusted returns.

Why GEARx?

GEARx is a Cayman-domiciled market neutral strategy which adopts a similar investment process to the well-established Ireland-domiciled Jupiter Merian global equity absolute return (GEAR) strategy, which has been running since 2009. Both are market neutral, holding a long and a short book in balance and targeting a beta of approximately zero. The investment process is designed to generate alpha with low correlation to both equity and bond markets.

  • Lack of Operating History -The strategy is recently formed. There can be no assurance that the strategy will achieve its investment objectives. Past investment performance cannot be construed as an indication of the future results of an investment in the strategy.The strategy is newly established with no track record upon which investors may base an evaluation. 
  • Risks related to Short Selling - The strategy’s investment portfolio may include short positions. Short selling involves selling securities that may or may not be owned and borrowing the same securities for delivery to the purchaser, with an obligation to replace the borrowed securities at a later date. Short selling allows the investor to profit from a decline in the price of a particular security. A short sale creates the risk of an unlimited loss, in that the price of the underlying security could theoretically increase without limit, thus increasing the cost of buying those securities to cover the short position. There can be no assurance that the security necessary to cover the short position will be available for purchase. Purchasing securities to close out the short position can itself cause the price of the securities to rise further, thereby exacerbating the loss.
